Does Factions take into account the island for the exploration bar?

In a word, yes.

And it's pretty easy to check. Just wander around on the island in an unexplored place with you Hero window up. You can watch the counter rise.

So your out of luck if you brought in your character from the Prophecies campaign?

No. Unlike chapter 1, you can go back to the island in chapter 2. Even a chapter I char can go, just don't expect to do any of the missions on it.
